What is a derivative?

A derivative's value depends on an underlying reference and the terms of a contract.

Start with the reference

A derivative is a contract whose value is linked to an underlying asset, rate, index or other reference. The contract specifies how that reference affects the parties' rights or payments. It does not automatically transfer ownership of the underlying asset. To understand it, identify the reference, quantity, relevant dates and settlement method before looking at a price chart. Similar names can conceal materially different contractual obligations.

Compare common structures

A forward or futures contract can create an obligation relating to a later transaction or settlement. An option gives its buyer a defined right while creating corresponding obligations for its seller. A swap exchanges cash flows under agreed rules. These are broad categories rather than complete descriptions of any particular product. Reading the exact contract matters because expiry, collateral, settlement and termination terms influence the exposure and the potential cash needed.

Understand the additional risks

A derivative may be used to manage an existing risk or to take a new one. Leverage, illiquidity, counterparty failure and a mismatch with the intended hedge can complicate the result. A small initial payment does not necessarily mean a small maximum obligation. Work through adverse scenarios and the timing of required cash flows.
